These 4 Measures Indicate That General Electric (NYSE:GE) Is Using Debt Safely

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that ‘Volatility is far from synonymous with risk.’ It’s only natural to consider a company’s balance sheet when you examine how risky it is, since debt is often involved when a business collapses. As with many other companies General Electric Company (NYSE:GE) makes use of debt. But should shareholders be worried about its use of debt?

When Is Debt A Problem?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can’t fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. How Much Debt Does General Electric Carry?

The image below, which you can click on for greater detail, shows that General Electric had debt of US$21.0b at the end of December 2023, a reduction from US$24.1b over a year. On the flip side, it has US$20.6b in cash leading to net debt of about US$391.0m.

A Look At General Electric’s Liabilities

According to the last reported balance sheet, General Electric had liabilities of US$50.9b due within 12 months, and liabilities of US$83.6b due beyond 12 months. Offsetting these obligations, it had cash of US$20.6b as well as receivables valued at US$16.5b due within 12 months. So it has liabilities totalling US$97.4b more than its cash and near-term receivables, combined.

While this might seem like a lot, it is not so bad since General Electric has a huge market capitalization of US$182.8b, and so it could probably strengthen its balance sheet by raising capital if it needed to. But it’s clear that we should definitely closely examine whether it can manage its debt without dilution. Carrying virtually no net debt, General Electric has a very light debt load indeed.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

General Electric has very little debt (net of cash), and boasts a debt to EBITDA ratio of 0.05 and EBIT of 15.3 times the interest expense. Indeed relative to its earnings its debt load seems light as a feather. Better yet, General Electric grew its EBIT by 147% last year, which is an impressive improvement. If maintained that growth will make the debt even more manageable in the years ahead. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately the future profitability of the business will decide if General Electric can strengthen its balance sheet over time. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Over the last two years, General Electric actually produced more free cash flow than EBIT. That sort of strong cash generation warms our hearts like a puppy in a bumblebee suit.

Our View

General Electric’s interest cover suggests it can handle its debt as easily as Cristiano Ronaldo could score a goal against an under 14’s goalkeeper. But truth be told we feel its level of total liabilities does undermine this impression a bit. Looking at the bigger picture, we think General Electric’s use of debt seems quite reasonable and we’re not concerned about it. While debt does bring risk, when used wisely it can also bring a higher return on equity. When analysing debt levels, the balance sheet is the obvious place to start.
